The Role of Repeated Interactions, Self-Enforcing Agreements and Relational [Sub]Contracting: Evidence from California Highway Procurement Auctions
نویسندگان
چکیده
We empirically examine the impact of relationships between contractors and subcontractors on firm pricing and entry decisions in the California highway procurement market using data from auctions conducted by the California Department of Transportation. Relationships in this market are valuable if they mitigate potential hold-up problems and incentives for ex post renegotiation due to contractual incompleteness. An important characteristic of informal contracts are that they must be self-enforcing, so that the value of relationships between firms and suppliers depend on the extent of possibilities for future interaction. We construct measures of the stock of contractors’ prior interactions with relevant subcontractors and find that a larger stock of relationships leads to lower bids and a greater likelihood of entry. Importantly, this relationship does not hold in periods of time and areas with little future contract volume, suggesting that the self-enforcement mechanism is crucial in providing value for informal contracts. ∗We thank seminar participants at UC Santa Cruz, the International IO Conference, the FTC, George Washington University, the DOJ, Hitotsubashi University, Cornell University, Harvard/MIT Organizations Seminar, ISNIE Conference and Aarhus School of Business for helpful comments. We study a repeated game in which a buyer must decide whether to procure goods whose design may turn out to be defective through auctions or negotiations. To reduce the likelihood of failure, the buyer must motivate the potential suppliers to make an investment before the contract is signed. As the noisy signal of the supplier’s investment is non-verifiable, the buyer can induce the suppliers t...
متن کاملThe Effects of Relational Contracts on Procurement: Evidence from Information Technology Outsourcing∗
We augment existing studies of spot procurement contracts by introducing relational contracting. We first show that at intermediate interest rates, the form of procurement contract affects the parties’ reneging temptation on a given relational contract, and hence affects the best relational contract that is sustainable. We also show that relational contracts make contracts less complete and com...
متن کاملBid Preference Programs and Participation in Highway Procurement Auctions
We use data from highway procurement auctions subject to California’s Small Business Preference program to study the effect of bid preferences on auction outcomes. Our analysis is based on an estimated model of firms’ bidding and participation decisions, which allows us to evaluate the effects of current and alternative policy designs. We show that incorporating participation responses signific...

Under strict public scrutiny and pressures to be transparent, many agencies continue to use archaic procurement methods and to depend on inflexible forecasts and cumbersome tendering processes. On the ba...
